Had same problem myself a while back, upgraded from one version of fraps to another, but installed the demo by accident. Uninstalled, then installed proper version, reset the settings, and recorded.
Was wondering why the source capture was blurry, until I checked the video properties, it was only recorded half size, the demo settings were not being over-written by the full version, I think something similar might be what's happenning to yours. Check the file properties of the original raw footage, see if it's full screen (1024) or half (512), only thing I can think of if you are going by what Madition does in hit guide.
And yeah, apart from that, the movie looks ok, but yeah, middle of fight = not a place for healer class :s

There is no way a compression can improve bad quality image. Lossless compression may preserve image quality, most picture/video compressions are not lossless and hence the quality is never the same as in original.
It might be possible to improve the quality by some other algorithms, but they are not compression algorithms.
