Believe you have to empty the house of ALL items (including porch) before you do the upgrade...

so i take that as its possible to pick up the cm and merchants then?

yes, just double click on them, and they'll be placed in your backpack.
Just make sure u pick everything including your house vaults/bind stone etc etc.
