www.doom9.net has everything you need (and lots more). It's mainly a DVD ripping site but has links to all the good video editing tools.

MPEG 1 or 2 - http://www.pegasys-inc.com/

Use Virtual Dub to compress AVIs

http://www.virtualdub.org

Best codecs for video in AVIs are

xVid - http://www.xvid.org/
DivX - http://www.divx.com/

Best codecs for audio in AVIs are

MP3 - http://lame.sourceforge.net/
OGG - http://www.vorbis.com/

Quick and easy tutorial for VirtualDub - http://www.jhepple.com/support/divxvirtualdub.htm

If you are running Windows XP then you can of course use the Windows Movie Maker 2 - http://www.microsoft.com/windowsxp/moviemaker/downloads/moviemaker2.asp - and compress using WMV 9. TBH Movie Maker 2 isn't a bad little program, especially seeing as it's free.
